Oil eases as Fed's Jackson Hole meeting gets underway

Brent crude <LCOc1> settled down 38 cents, or 0.6%, at $59.92 a barrel by 12:34 p.m. ET (1634 GMT), while U.S. West Texas Intermediate crude <CLc1> ended the session 33 cents, or 0.6% lower at $55.35.

"The market will be shifting focus today to broader based macro headlines with comments out of Jackson Hole likely to be prioritized in this regard," said Jim Ritterbusch, president of Ritterbusch and Associates.

"While we are not expecting any dramatic developments capable of swinging the equities either way by more than 1% or so, we feel that current bullish momentum in the oil market could allow the energy complex to absorb bearish guidance much easier than any negative Jackson Hole guidance that may be forthcoming."

Surprise Crude Draw Fails To Send Oil Higher

Oil prices were trading up on Tuesday prior to the data release as the market clawed its way back up after reaching 2019 lows last week as prospects for demand growth dimmed in the wake of the ongoing trade dispute between China and the United States.

At 10:54am EST, WTI was trading up $0.11 (+0.20%) at $56.25—roughly $0.50 down from last week’s price. Brent was trading up $0.43 (+0.72%) at $60.17, also roughly $0.50 down from last week.

Outlook: Trade tensions remain key investment risk

The turbulent geopolitical climate continues to dominate the headlines, sparking fears of an impending global recession among investors. While investment experts believe the risk of recession remains contained, they say trade tensions are expected to impact the growth of regions such as Asia and the US.

Yuejue Jin, senior investment specialist for multi-asset solutions at JP Morgan Asset Management in Hong Kong, says her base case economic view is one of slightly sub-trend growth, moderate inflation and easy monetary policy. “The tail risks around this view have increased and the balance of risks is tilted negatively. However, we do not expect a recession over the next 12 months, even though the recent inversion of the yield curve is one of many leading indicators contributing to a moderate increase in recession risk.

“However, with geopolitics and trade issues in particular increasingly driving the macro outlook, we must concede that there are currently elevated levels of risk in our macroeconomic projections.”

Silver lining

Despite the risks, it is not all doom and gloom. For one, emerging markets are expected to benefit from potential US Federal Reserve rate cuts this year, says Liang. “That would likely preclude the US dollar from strengthening further, which in turn may allow certain emerging markets to also cut interest rates.

“From a fixed-income perspective, investors may want to deploy capital to areas least affected by the ongoing trade tensions from a credit perspective, and also capture opportunities from potential interest rate cuts by central banks in response to the slowdown in global growth.”

He adds that certain US credit sectors may provide a respite from the current trade tensions as the economy is relatively less dependent on trade. Asian credit markets, which may be caught in the cross hairs of the ongoing trade tensions, could also benefit from fiscal and monetary policy loosening in China.

Value Partners’ Li says the US stock market selloff in May pulled back some quality and non-trade-related sectors to more attractive valuation levels. He sees great bottom-up stock-picking opportunities after the recent correction.

More specifically, Li says the firm favours high-quality companies — fundamentally strong leaders of their industries that are able to weather uncertainties. This includes players in the education and healthcare sectors.

With no indication of interest rate hikes occurring in the near future, StanChart’s Jaradi says the US dollar is expected to weaken. “However, falling bond yields and the likelihood of at least limited Fed rate cuts mean this source of support is likely to erode.

Hedge Funds Turn Their Back On Oil

Speculative positions in the oil market were precariously balanced between bullish and bearish bets in the week to July 30 as money managers were divided in their response to mixed market signals.

Bets on rising prices in the six most important petroleum futures contracts rose slightly in the last week of July, but bets that prices will drop also increased, as fears of weakening economies and global oil demand growth countered concerns about supply disruptions in the Middle East and outages elsewhere.

However, the latest available exchange data about hedge funds’ bets on oil prices includes the weekly period ending two days before U.S. President Donald Trump threatened 10-percent tariffs on all remaining Chinese goods imported into the United States, leading to an oil market meltdown on Thursday, with WTI Crude tumbling nearly 8 percent in its biggest one-day drop in four and a half years.

Speculative positioning has changed a lot since the latest exchange data in the week to July 30, and it will be reflected in the next exchange and regulatory reports.

As of July 30, the bullish and bearish bets on oil prices were roughly balanced, with almost equal chances of a rally or a drop in oil. But since July 30, the market sentiment has taken a turn for the worse with concerns about demand outweighing any bullish factor, after the latest tariff threat from President Trump, Reuters market analyst John Kemp says.

In the last week of July, hedge funds and other money managers boosted their net long position—the difference between bullish and bearish bets—in the six most important petroleum futures contracts by the equivalent of 20 million barrels, according to exchange data compiled by Kemp. The net long in Brent Crude increased by 20 million barrels but positioning in WTI Crude was a net selling of 11 million barrels. Portfolio managers raised their bullish bets in WTI by 3 million barrels, but they also increased shorts by 14 million barrels, the data showed. In the last two weeks of July, money managers reduced their net long position in WTI by a total of 44 million barrels.

"Risks of Trump intervening in foreign exchange markets have increased with China letting the yuan go," wrote Viraj Patel, FX and global macro strategist at Arkera, on Twitter. "If this was an all out currency war - the US would hands down lose. Beijing [is] far more advanced in playing the currency game [and has] bigger firepower."
President Donald Trump once again called China a currency manipulator on Monday, saying the yuan devaluation was a "major violation." Trump has long attacked China for its currency policy, even though the Treasury has refrained from officially labeling the country a currency manipulator.
China also announced Monday its companies have halted purchases of American agricultural goods. That helped to drive stocks even deeper into the red.
