Asian shares were lower on Wednesday despite record highs on Wall Street overnight and as rising political tensions in the region weighed on sentiment.

In the latest episode of rising tensions in the East China Sea, the Pentagon confirmed that American aircraft have flown over disputed islands without informing Beijing. The move comes just a few days after Tokyo and Washington criticized Beijing for establishing an air defense zone in the territory.

Meanwhile, Bangkok is bracing for a fourth day of anti-government protests after demonstrators surrounded government ministries on Tuesday, demanding the resignation of Prime Minister Yingluck Shinawatra.

Over the past three years, emerging market stocks have turned in just a 0.85% annual return. Compare that to the rest of the world where annualized gains for Pacific Rim stocks were 7.9%, for European stocks were 10.29%, and for U.S. stocks were 18.01%.

As the chart of other periods indicates, Emerging Markets came in dead last except in the five-year period, where it eked out a second to last position.

Australia and Indonesia is partly affected by the slowdown in China and the article expressed confidence government would take necessary steps.

Our economic planners should take heed also that the positve rating still come with challenges. Only Moody is confident but Fitch prefer to wait and see the China factor first.

Derivatives markets indicate little respite. One-month implied volatilities, a gauge of how choppy a currency is likely to be, are picking up again in currencies such as the Indonesian rupiah & Indian rupee after easing in October.

Risk reversals, which compare demand for options on a currency rising or falling, show similar bias. And in a vicious circle, hedging itself puts exchange rates under more pressure.

Real money flows in forward transactions suggest a sharp increase in hedging this year. Some of this is also down to companies whose earnings are being eroded by emerging currency swings.

Currency volatility is going to be an issue for investors in EM markets because the currency side is so big relative to the stock return.

So a dollar-based investor who earned 8% yields on Indian stocks would still have plunged into loss due to the rupee's 12% year-to-date fall versus the greenback.

In many ways the currency weakness is hardly surprising. Growth in developing countries is slowing, exports are falling and once-famed current account surpluses are dwindling.

And as the tide of global liquidity ebbs, over $30 billion has flowed out of emerging bonds alone in the past six months.

Everything out there is conspiring to weaken emerging currencies there's been a big change in mindset ... Until this year FX was a source of alpha (enhanced returns) but now, if you hold dollar debt, the currency is the problem.

Folks, a long-term dollar uptrend gains momentum, fund managers are being forced to rethink their decade-long view of emerging currencies as an obviously strong bet.

That means having to start actively managing exchange rate risk - and the cost of hedging may well make the underlying investment look far less attractive.

In the past, fear of missing out on currency appreciation made investors reluctant to offset exchange rate exposure. But analysts say investors are now more open to discussing hedging.

However, the amount may be tapering as the outflow was only -RM525m, compared with -RM1.39b the week before. In the last seven weeks, -RM3.5b net of foreign portfolio capital had left Malaysian equity.

Thailand’s embattled premier yesterday invoked a special security law in the tense capital Bangkok and nearby areas after protesters stormed key ministries in a bid to topple the government.

The mass rallies against Prime Minister Yingluck Shinawatra and her brother, ousted premier Thaksin Shinawatra, are the biggest since 2010 when more than 90 civilians were killed in a bloody military crackdown. RHB Research Institute is of the opinion that Bank Negara Malaysia may raise its overnight policy rate (OPR) by 25 basis points to 3.25% as price pressures build, due to a possible hike in fuel prices next year and given the implementation of the goods and services tax (GST) in April 2015.

The research house said inflation rose to 2.8% in October compared with 2.6% in September and 1.9% in August, largely due to the effects of the fuel subsidy reduction on the prices of other products and services.

On the ringgit performance, it said the local unit as a whole was still vulnerable to global swings in risk appetite. It said the ringgit was weighed by growing speculation for a December QE tapering by the Federal Reserve, as well as the unexpected decision by the European Central Bank to cut its interest rate to a record low of 0.25%.

Technical Outlook

From the daily chart (Chart 2), we can expect Airasia to find support at the gradual uptrend line (SS) at RM2.45. However, the stock has been moving in a 2-year downward channel (see Chart 3) where the support is at the lower boundary (at RM2.30). If this support level (from RM2.30-2.45) cannot hold, Airasia will test the psychological RM2.00 mark. Below that, it may test the long-term uptrend line support at RM1.60.

Conclusion

Based on challenging operating environment, poor financial performance, demanding valuation & deteriorating technical outlook, I rate Airasia a SELL!

Asian aviation officials said airlines would have to inform China of their flight plans before entering airspace over waters disputed with Japan, forcing carriers to acknowledge China's authority over a newly-declared "Air Defence Identification Zone".

The area, about two-thirds the size of the United Kingdom, covers most of the East China Sea and the skies over a group of uninhabited islands at the centre of a bitter row between Beijing and Tokyo.

While China said the new rules would not affect "normal operations" for international flights, it added that it would take "defensive emergency measures" against aircraft that failed to identify themselves properly.

Dollar strength to continue this week! Currency speculators have ramped up bets on the dollar strengthening against other currencies to their highest level in two months, the latest sign of bullish sentiment towards the U.S. currency making a comeback.

Expectations for an unwinding of U.S. monetary stimulus in the next few months have renewed interest in the dollar after the currency fell in October.
