Worrying Signs For North Dakota’s Oil Industry

The North Dakota Department of Mineral Resources has reported that the state’s oil production dropped by about 25,000 barrels a day in September. As the chart below via @javierblas2 illustrates, North Dakota oil production has dropped on a year-over-year basis for the first time in over a decade.

The September data also illustrate that the number of wells that are drilled but uncompleted (DUCs) have risen above 1,000 for the first time ever, as oil producers defer pulling oil out of the ground at current prices, hoping instead for better times ahead.

Consequences of lower oil prices are now really having effect in North Dakota. Never before, since the shale oil boom started (2007), August production numbers were lower than July production numbers. September production numbers, are now lower too.

Unless the fact that these production numbers almost equal the production predicted by the Season Effect Model, the way it got there is a sign of dramatically changing dynamics. In the graph you can see the pale blue line always following the purple yoyo movement. This is the 5 month moving average in the change of daily oil production following the first derivative of the model. For the first time now this trend is broken severely. The pale blue line goes down significantly, while it should have gone up fiercely. This new reality must be combined with the upcoming winter conditions in North Dakota. Be prepared to see a loss of production of 100,000 barrels per day over the course of the next 6 months!

The good news is: there is now upward potential for oil production in the future. At higher prices.

The bad news is: North Dakota is losing oil production at a rate of 2.5% per month. And this, despite 40 new wells being added.

We would like to clarify the statement contained in the Announcement to state clearly the benefits of Hibiscus Petroleum’s current West Seahorse asset and the benefits of the Proposed Acquisition as follows: “The Proposed Acquisition is timely and provides the opportunity for Hibiscus Petroleum to further strengthen the Company’s portfolio of assets and enhances its 2P/2C (2C i.e. best estimate of contingent resources) oil reserves/resources in Australia by an additional 15-17 million barrels of oil (“mmbo”) to 23-25 mmbo. In addition, the HEH assets bring exploration upside.”

A breakdown of the reserves in the Australian assets is as follows:

Current Australian assets (West Seahorse): 2P / 2C reserves of 8 mmbo
Estimated additional 2P reserves from the HEH assets : 15 – 17 mmbo
Estimated total 2P/2C reserves / resources after the Proposed Acquisition: 23-25 mmbo
HEH's assets potential exploration upside: volumes yet to be determined.
The basis and justification to substantiate the statement:

The HEH assets is expected to triple the size of Hibiscus Petroleum's current Australian assets.
The HEH assets are expected to increase Hibiscus Petroleum’s worldwide 2P reserves by 55%.
With the significant addition to the volume of reserves in Hibiscus Petroleum’s Australian assets, the HEH assets allow consideration for the development of Australian assets to achieve production in 2017 provided oil prices stabilise.
With the addition of the HEH assets, production from Hibiscus Petroleum’s Australian assets may potentially sustain production for between 10 to 15 years.
With the additional reserves, cost per barrel for development will be reduced as the same, relocatable infrastructure may be used for all the Australian assets.

 Hibiscus Petroleum to add 15 - 17 million barrels of 2P reserves

The addition of Hydra Energy and their portfolio of
discovered oil fields offshore Australia will increase Hibiscus Petroleum’s 2P reserves by 15 – 17 million barrels and also provides exploration upside. The acquisition will provide Hibiscus Petroleum with a
significantly increased reserve base in Australia and allow shareholders to capitalise on the synergies that exist between the organisations and the asset bases.

Hydra Energy is incorporated in Australia and has equity interests in seven operated Petroleum Titles located in the Carnarvon Basin, offshore North West Australia (a complete list of the Petroleum Titles held by Hydra Energy is included as Attachment 1). Amongst the 7 Titles held by Hydra Energy, 4 have discoveries totalling 15 - 17 million barrels net to Hydra Energy. On completion of this transaction, Hibiscus Petroleum’s net 2P / 2C Australian oil resource base would increase from 8 million barrels to 23 - 25 million barrels. Combined with the 2P / 2C resources that are in the midst of being secured as part of the recent Anasuria transaction (UK sector of the North Sea), Hibiscus Petroleum’s global net 2P / 2C resource base would be
circa 47 million barrels following the completion of this acquisition.

 Hydra Energy shareholders will likely become the largest shareholders of Hibiscus Petroleum

The shareholders of Hydra Energy are funds advised by Global Natural Resource Investments1 (www.gnri.com) (97%). The remaining 3% of the outstanding shares are held by the Hydra Energy
Management Team.

Hydra Energy’s Managing Director, Paul Nimmo, said, “I am very pleased that we have been able to reach agreement on the terms of a business combination between Hibiscus Petroleum and Hydra Energy. There is significant complementarity between our businesses and the combination creates a significant platform for further growth in Australia and SE Asia. Both companies are now in a stronger position to develop the significant reserves and resources they hold, to the obvious benefit of all our combined shareholders.”

 Hibiscus Petroleum and Hydra Energy management teams are in advanced discussions on a non- equity based financing facility

In addition to the equity transaction, Hydra Energy management, GNRI and Hibiscus Petroleum management are in advanced discussions on a non-equity based USD 20 million financing facility to underpin the combined companies capital requirements. This facility will be utilized to fund existing
operational commitments and also allows Hibiscus Petroleum to explore new business opportunities.

Hibiscus Petroleum* (OTCMKTS:HIPEF) – (BUY – MYR1.59) - Disappointment Coupled With Optimism
Today's news that the sea lion exploration well has been found to contain uncommercial quantities of hydrocarbons is disappointing, and will require a rethink on the development strategy of west sea horse. While this is undoubtedly disappointing, also released today was the news that the Company is acquiring the entire share capital of Hydra Energy, which has a net 2P Reserves and 2C Contingent Resources of up to 17mm bbl.

This is in addition to its pending acquisition of 50% of Anasuria, which will add 2P Reserves of up to ~23mm bbl. Anasuria could potentially add $5/bbl (~$100mm) to the Company's value, while the Hydra Energy transaction will require greater detail before we update our valuation.

Ahead of the closing of the Anasuria and Hydra Energy transactions, we are adjusting our target price to MYR1.59, but maintaining our BUY Recommendation.
