Maintain OUTPERFORM on SUPERMAX, TP is RM3.80 based on unchanged 17x FY16E EPS (at +2.0 SD above its historical forward average). Top Glove looking to seal M&A deal by August this year

KUALA LUMPUR (Jan 6): Armed with a war chest of cash from a stellar financial year 2015 and a strong first quarter financial year 2016 (1QFY16) results, Top Glove Corporation Bhd is now on the prowl for mergers and acquisitions (M&As) and is looking to seal a deal by August this year.
Its chairman Tan Sri Lim Wee Chai said today that the company has shortlisted three local companies for an M&A exercise, to be concluded within the company's financial year ending Nov 30, 2016 (FY16) in the glove-related sector.
"We have allocated RM100 million to RM1 billion for the M&A (exercise)," he said, after a briefing on the company's 1QFY16 results.
"We are looking at the glove sector, printing, packaging and chemical sectors, and even the glove mould sector," he added.
Top Glove's net cash position is RM366.1 million as of 1QFY16, while borrowings stood at RM499.1 million.
Although Lim said the company is looking to fulfill the M&A with cash or bank borrowings, he did not discount the possibility of issuing shares to raise capital.
For 1QFY16, Top Glove recorded an all-time increase of 163.6% to RM128.34 million or 20.64 sen per share, from RM48.68 million or 7.85 sen per share a year ago, on the back of a strong US dollar and lower raw material prices.
Revenue rose to a record high of RM800.3 million, a 41% growth from RM567.6 million in 1QFY15.
Meanwhile, Top Glove executive director Lim Cheong Guan said the company is targeting a 10% to 15% growth in sales volume, underpinned by increased competitiveness in Malaysia's glove sector, on the back of a weak ringgit.
"Chances are very good that we can record a higher (profit) margin. The guidance we have received is 5% to 9% this year," he added.
Lim also said that the company plans to increase mechanisation and automation.
The company is also planning to expand operations, with a new factory in Klang to be ready by February 2017.

Our TOP PICK is TOP GLOVE with an OUTPERFORM and TP of RM15.60. Top Glove’s historical valuation at peak earnings averaged at between 23-27x PER. The PER valuation of Top Glove (19x FY17E PER) has lagged behind its peers and is trading at an average 20% discount to Kossan (22x FY17E PER) and Hartalega (27x CY17E PER). We consider the under-performance as unwarranted. The valuation gap should narrow when we consider that Top Glove has similar/higher total capacity and net profit level compared to Kossan and Hartalega. We like Top Glove for its : (i) ability to evolve from purely a dominant latex-based rubber gloves producer into a higher margin nitrile-based products producer, and (ii) undemanding PER valuation at discount to peers.

Health authorities in southern China said Tuesday that a 26-year-old woman has died of a strain of bird flu, and another woman is reportedly in serious condition.
The two contracted H5N6, a strain of bird flu that has so far only been seen in people in China.
A press officer at Shenzhen's Center for Disease Control and Prevention confirmed the death of the local woman on Dec. 30. He wouldn't identify himself.
A 40-year-old woman also from Guangdong province is in serious condition in hospital, the official Xinhua News Agency reported.
Six human cases of H5N6 have been reported in total, all in China, since May 2014. The virus has been detected in poultry in China, Lao and Vietnam.
The World Health Organization says that human cases of bird flu remain uncommon, with sporadic cases occurring following exposure to infected poultry or a contaminated environment. It says there is no evidence of sustained human-to-human transmission of bird flu.

GIVEN the pessimistic outlook for many sectors within the market, investors will have no choice but look for companies that are insulated from slowing domestic demand, tough economic conditions and beneficiary of weak domestic currency.
The export sector is a sweet spot and given the run that we had seen in 2015 among glove, furniture and chips sector and selected others in the packaging sector. Narrowing down the search, Thong Guan Industries is a rare gem, despite rising some 63% in 2015, the stock is still deemed to be undervalued as it is trading at P/B of about 0.85x and annualised forward 2015 basic PER of about 10.5x, which is still a bargain.
Thong Guan is also a net cash company, with cash of about 20 sen per share. Growth for the company will basically come from new capacity installation, which is 33-layer nano-technology stretch film line is expected to be ready soon. Thong Guan also raised its production capacity of PVC food wrap to 720 million tonnes with the installation of 2 additional lines this year.
These are key drivers for both topline and bottomline growth. With the new capacity, Thong Guan is rightly placed to benefit to rising demand for plastic films and this could drive earnings by 10%-15% in 2016.
Some 90% of Thong Guan’s revenue comes from plastic films and the current low oil price basically translates to lower selling prices for plastic and hence increase in demand. With a favourable exchange rate, Thong Guan is a winner due to lower input cost as close to 80% of its revenue are derived from exports.

OVER the next one to two years, foreign workers working permit renewal services are expected to be the MyEG Services Bhd’s main earnings contributor.
Currently, there are some 2.5 million legal foreign workers in the country, whereby MyEG makes about RM100 in revenue per foreign worker – RM35 for processing fees paid by the government and RM65 from commission selling compulsory foreign workers insurance.
MyEG is expected to register 1 million illegals in the financial year 2016 (FY16), which is a conservative figure given that there are an estimated 5 million illegal foreign workers in the country.
If the company could register 2 million illegal foreign workers, FY16 and FY17 earnings per share could be boosted by 18%-22%.
For the financial year ended June 30, 2015, MyEG posted revenue of RM141.52mil compared to the RM109.87mil the year before.
The improved revenue translated into a 35.8% increase in profit after tax to RM68.05mil from last year’s RM50.11mil.
Overall, potential catalysts for the stock include stronger than expected revenue from the foreign worker permit renewal services and undemanding stock valuations.
