Three factors deemed to have caused equity sell-off

WITH global markets extending their rout this week in a steep sell-off on Tuesday (the Dow Jones was down 552 points) erasing gains from major equity benchmark gauges, are these huge reasons for investors to panic?

Affin Hwang Asset Management portfolio manager Lim Chia Wei (pic) says emerging markets have been declining since early-to-mid 2018 due to a stronger US dollar, higher bond yields, slowing economic growth and concerns surrounding the trade war. The sharp decline in oil prices in November has also contributed to the recent weakness.

“Since October 2018, the US market has also corrected. In terms of the broader economy, the US is facing slower new home sales as a result of rising mortgage rates. Some market participants are worried that the US property weakness may be an early sign of a recession.

“Separately, the technology sector in the US has been under selling pressure after guiding for softer outlook. The weakness in the US market has further dampened sentiment in global markets,” says Lim.

Lim says there are three risks that stand out. The first is the event of a protracted and escalating geopolitical tension between the US and China. The geopolitical tension could evolve beyond trade to South China Sea territorial disputes.

“At this juncture, we think the probability of such a bleak scenario is low. But it’s something that we are keeping a close eye on,” he says.

The second risk will be rising global bond yield in the US and its knock-on effect on global bond yield levels. So far, rising bond yields have not created a significant problem. However, higher bond yields essentially makes it more expensive for consumers to purchase property with a mortgage, as well as for businesses to fund their expansion through borrowings and for the government to fund fiscal spending. Any party with excessive borrowings will find themselves squeezed in a rising bond yield environment.

“The third risk will be sooner-than-expected US recession. In our view, a US recession is unlikely to take place in the next 12 months. But history has shown that it is hard to predict the timing of a recession. If the US were to go into recession, the EM market would likely fall too,” says Lim.

Thus under this environment, Lim says they have been raising cash for their portfolios since mid-2018. He adds that the Asian market has declined materially to factor in the risks mentioned.

He cannot be sure whether the market has fallen enough to account for all risk. However, he is looking for opportunities to deploy and put some of this cash to work. All in all, he remains cautious although he is looking for opportunities.

Moving forward, Lim intends to turn more optimistic if he sees improvement in the US-China relationship or stabilisation of the US dollar.
