DiGi: Spectrum Allocation Allows Better Investment Plan, Network Design

KUALA LUMPUR (Feb 2): DiGi.Com Bhd said the spectrum allocation will allow the company to better plan its investment and network design.

DiGi has been allocated the spectrum of 2x5 megahertz (MHz) of 900MHz and 2x20MHz of 1,800MHz for 15 years beginning July 1, 2017.

The telecommunications company (telco) said in a filing with Bursa Malaysia that the allocation will improve its spectrum portfolio for the 900MHz band.

"The certainty on allocation and tenure of these two bands will allow for better investment planning and optimal network design," the statement read.

"With the improved spectrum portfolio for the 900MHz band, DiGi looks forward to continue bringing quality high-speed internet to its 11.7 million customers and more nationwide," it added.

The company said it noted the importance of taking a holistic view on spectrum, and welcomes the timely review of 700MHz, 2300MHz and 2,600MHz bands by the end of 2016.

"Having a fair and balanced portfolio is crucial to delivering affordable and quality Internet services to meet growing demands," it added.

On Monday, Malaysian Communications and Multimedia Commission chairman Datuk Seri Dr Halim Shafie said spectrum in the 900MHz and 1800MHz bands will be reallocated among Celcom Axiata Bhd, DiGi, Maxis Bhd and U Mobile Sdn Bhd by August this year.

He had said the two bands of spectrum will be assigned for a fee to the four telecommunication players for a period of 15 years.

Analysts had previously stated that among the telcos, DiGi stands to benefit the most from the auction of spectrum due to its low net debt to earnings before interest, taxes, depreciation and amortisation (EBITDA) value of 0.3 times compared to Maxis (1.8 times) and Axiata (1.3 times).

However, Kenanga Research had said in a note today the government's model for the reallocation of spectrum is unlikely to have a severe operational impact on telcos.

Digi confirmed that it has been allocated 2x5 MHz (from 2x2 MHz previously) of 900MHz and 2x20 MHz (from 2x25 MHz) of 1800MHz band for 15 years with full implementation starting 1st July 2017.

The company notes the importance of taking a holistic view on spectrum and welcomes the timely review of the 700MHz, 2300MHz and 2600MHz bands by the end of 2016, as having a fair and balanced portfolio is crucial to delivering affordable and quality internet services to meet growing demand.
Comments

We are POSITIVE on the latest spectrum allocation to Digi as the much-needed additional 900MHz band will not only enhance the group’s network coverage but also improve its quality (i.e. to address/partially eliminate its poor in-door signal penetration issue) moving forward. We believe the additional 900MHz band would allow the group to optimise its future capex plan further as it requires lesser capex to enhance its network coverage (especially in the rural areas). Indeed, management has been keeping no secret in eyeing the additional 900MHz band for more than a decade.

On the 1800MHz spectrum front, despite Digi’s allocation being narrowed by 10MHz (similar to its rival – Maxis), it may not pose a great challenge to the group in view of its vast experience in managing spectrum portfolio.

Meanwhile, we also do not discount that the industry players could apply a change in spectrum usage (i.e. to deploy 4G services under the 900MHz and etc.). This, if approved by the authority, will allow the incumbents to optimise their spectrum portfolio further.
Outlook

Competition is expected to remain intense in view of the stronger competition from U Mobile. Similar to Digi, we believe U Mobile could be allocated a comparable spectrum under the 900MHz and 1800MHz bands, which could pose a great challenge to the industry’s incumbents moving forward.
Forecast

We leave our FY15/16E earnings unchanged for now pending the upcoming 4Q15 results review.

Upgraded to OUTPERFORM
Valuation

Raised TP to RM5.45, based on a higher targeted FY16 EV/fwd. EBITDA of 13.0x, representing an average 4-year’s mean (vs. 12.3x previously, which implied -0.5x SD below its 4-year’s mean). Although the upfront Spectrum Assignment fee is yet to be confirmed, we believe the latest spectrum allocation (in both the 900MHz and 1800MHz bands) to Digi could eliminate some investors’ concern and provide a short-term positive catalyst to the group.

Both DiGi and Maxis announced their respective spectrum reallocation under the 900MHz and 1800MHz bands. However, pricing was not announced. Instead of an open bidding exercise, the authority maintains its direct allocation method but converts the annual assignment fee to an upfront fee with long-term concession, in this case a 15-year period. The refarming of spectrum will be positive for the sector as it discourages hogging and promotes a more efficient use of scarce resources. With a more optimal use of spectrum and competition from Telekom and U Mobile, we could only expect greater efficiency and affordability for customers. However, this will be at the expense of incumbents’ profit margins.

DiGi was given additional spectrum under 900MHz but 1800MHz reduced. As expected, DiGi received additional spectrum under the 900MHz. It was allocated 2x5MHz, an upward revision from the current 2x2MHz. However, its allocation was cut under the 1800MHz band from 2x25MHz to 2x20MHz. With an improvement in allocation under the lower spectrum band, DiGi would benefit as it could widen its network coverage with lower capex investment on additional sites and equipment. Also, its network quality should improve as the lower spectrum is ideal for indoor coverage.

Maxis’ allocation was reduced. Under the 900MHz and 1800MHz band, Maxis’ allocation was cut to 2x10MHz and 2x20MHz respectively. Currently, Maxis has 2x16MHz and 2x25MHz. This is negative for Maxis as it means the telco would need to invest more on capex in order to maintain its LTE rollout plan in the future. However, with the anticipation of a release of 700MHz band to telco operators beyond 2017, it could offset some of the additional required.
