Bonus Issues, Share split, Free Warrants, Rights Issues and Private Placements

Waiter: Do you want to slice your pizza to 5 pieces or 10 pieces?

Me: No, 20 pieces please. I am very hungry.

Dayang announced its corporate exercise after the close of the market last Friday. How will its share price move next Monday?

What are corporate exercises and why such exercises?

Bonus is fully paid-up new ordinary shares issued free to existing shareholders in proportion to their current stock/shareholdings. It capitalizes a part of distributable reserve in retained earnings to bring:

(1) share capital more in line with the assets employed; and

(2) a high share price back to a more manageable amount, thus seemingly enhancing its marketability.

Although the number of shares held by each shareholder increases, few investors realize that the value of the total shareholding remains the same as before the bonus issue, just like cutting the pizza above. Share split is quite similar to bonus issues, but by splitting say a stock to five stocks, with 5 times more shares outstanding, but sharing the same earnings and cash flows of the company.

Rights issue involves shares being offered to existing shareholders at a discount to the current trading price, for the purpose of raising funds for the company. Capital is raised when investors pay for the new shares that are being issued. Companies can use the raised capital to acquire assets, make a take-over, repay debts or save themselves from bankruptcies. Rights issues however are sometimes issued by companies with healthy balance sheets in order to fund research and development projects or to purchase new companies.

Private placement does the same purpose as the Rights Issues except that the shares are offered to institutional investors or high net-worth individuals, normally closed to the management at a discount. Private placement could dilute the shareholding of the existing shareholders. However, it is a faster exercise with minimal regulatory requirements and shareholders may see long-term gains if the company can effectively invest the extra capital obtained and ultimately increase its revenues and profitability.

Warrants are long-term instruments that also allow shareholders to purchase additional shares of stock at a discounted price, but they are typically issued with an exercise price above the current market price to provide opportunity for shareholders to convert the warrants to ordinary shares within a fixed period of time up to 10 years. Warrants are usually offered in conjunction with right issues and act as a “sweetener” in Bursa. Often, they are offered for “free”, just to boast up share price and potential return to existing shareholders. In Jaks’ case at the end of 2018, it was offered with a price of 25 sen each. It can be converted to the underlying share within 5 years with an exercise price of 64 sen. Only a third of the warrants Rights were subscribed.

Of course, a company can raise capital by other ways, such as borrowing from banks or issuing bonds or loan stocks, convertible loan stocks, redeemable preference shares etc. However, there can be times where the banks and investors may be reluctant to lend, especially if the company is not doing well. In addition, high interest rate incurred by loans or the issuance of bonds and other securities may also force a company to raise capital through rights issue offering and private placement.

Effects of corporate exercises

Bonus issues, share split and Rights issue will cause a company’s net profit to spread over a larger number of shares. In other words, a company’s earnings per share will decrease as earnings allocated to each ordinary share an investor has invested in will be diluted. However, capital raised through rights issue can further strengthen the company’s balance sheet and allow it to pursue strategic opportunities in core markets.

After the announcement on the Bonus, share split and Rights Issue, and free warrant, the shares will be trading on a “cum” basis. As long as an investor purchases the shares while they are trading on “Cum” basis, the shareholder will be eligible to receive the Bonus Shares and subscribe to the Right Shares as declared by the company. Once the shares trade on “ex” basis, an investor who purchases the shares will no longer be eligible to receive the Bonus, right Shares and Warrants as declared by the company. Rights are often renounceable, and investors can sell off the Rights after the ex-date for a period of about 1-2 weeks before expiry of the Rights.

Investors’ Reactions

When a company in Bursa announces a corporate exercise such as bonus issues, share splits, free warrants, existing shareholders jump up with joys when share price spikes while new investors scrambled to join in the party. Why not when they can get free shares, or more shares without having to pay any money. However, nothing can be created from the sky, except that the shares appear to be more liquid.

How do investors behave when there is a rights issues, when existing investors have to come out with money to subscribe for more shares?

Sapura Energy’s Rights Issues was undersubscribed by 18.5% in 2018. Jaks’ warrants Rights Issues suffered gross under-subscription of 68% at the end of 2018. Jaks’ share price dropped from about RM1.00 to about 40 sen in about 3 months after the announcement of the warrants Rights. The existing shareholders of Jaks and Sapura Energy didn’t seem happy though.

In 2018, Eversendai had a private placement with institutional investors at a discount of 10% below its market price of about RM1.00 then. However, the more shares it placed, the fiercer the drop of its share price.  In the end the company halted the private placement and little money was raised. As on today, the share price of Sendai has dropped by 57% to 43 sen now, in less than a year!

Dayang recently announced a corporate exercise of Rights Issues and Private Placement. I as an investor would not be happy as I have to come out with more money and my shareholding is being diluted by the discounted private placement. But this is just out of necessity that this exercise needs to be carried out to strengthen its balance sheet and that of its subsidiary Perdana Petroleum, which may be a good exercise.

Reading the comments from i3investor, the response doesn’t seem to be positive. How will the share price of Dayang reacts next week? I honestly don’t know, and don’t care much about the short-term movement of share price.

Focus on the performance of the company business, not these corporate gimmicks and we will do better in our investment journey. Avoid all those useless noises in investing, and we will do satisfactorily in our long-term investing journey.

My advice to all newcomers:
Study the quantitative part of FA
1. Financial data contain in current and past financial report.
a. Profit and loss statement
b. Balance sheet
c. Cash Flow

2. Then use TA base on qualitative part of FA
A. Economy condition. (Current and future)
B. Industry condition. (Current and future)
C. Company management. (Current and future)
With timing enter and exit base on TA chart (Human behavior pattern of Greed & Fear) and Economy condition, Industry condition, Company management condition.

You can follow Philip style buying quality (Slow and steady moving stock if economy and industry condition remain favorable) or fast moving stocks (with sound FA but also fast change on economy, industry and management condition) but never quack stocks base on snake oil medicine (hope)/manipulation with bad FA and Bad management (Ideal for pump and dump)

P/S: Can’t blame OTB if the share price collapses later due to sudden bad external economy and industry conditions. But if you are his subscribers most likely you have cut win/loss when TA trend or economy and industry condition turn unfavorable.

lets talk FA and TA ala KC/OTB style.

FA first

first there is this thing called quality and non quality stuffs. Quality is some thing u know when u see it, especially for old hands.

What happens when u see the trees and not the forest? Good good quarterly reports....rear view drive no front view drive.

5 formulas for valuations, 10 indicators based on the Balance Sheet. Its not that these are bad tools, more relevant question is how reliable are these tools for forecasting?

All the 5 formulas 10 indicators come from same source...the audited accounts and quarterly reports....Its also garbage In Garbage Out. More formulas and more indicators does not equate more reliability.

Stock God? You can keep it. No one has yet invented an AI that can beat the market, even as AI can beat the best players in GO.

What is reality? Is there reality? Its just a moment to moment existence. Between existence and non existence, there is only the Middle Path. Between over/ under valuations, there are also the contrarians who choose to act differently.

Bottom line...those who think they have mastered it soon gets humiliated. Of course, if you are an image peddler, u will fight for your image at whatever the cost.

TA....this one even less need to be say. Its every man for himself.

So who is so thick skin to sell services as if they are stock God? Certain category of people and we all know what kind of people, don't we?
